How Stochastic Oscillator Works

The Stochastic compares where price closed relative to the high-low range over a period (usually 14). %K is the main line, %D is a 3-period moving average of %K. Values range from 0 to 100, with 80+ considered overbought and 20- considered oversold.

Key Features

1
%K line shows current momentum
2
%D line is smoothed signal line
3
Default period is 14
4
Overbought above 80, oversold below 20
5
Faster than RSI in generating signals

Trading Signals

  • %K crossing above %D - bullish signal
  • %K crossing below %D - bearish signal
  • Both lines above 80 - overbought territory
  • Both lines below 20 - oversold territory
  • Divergence with price suggests reversal

Best Used For

Identifying overbought/oversold conditions
Timing entries in ranging markets
Confirming momentum shifts
Finding divergences

Limitations to Consider

  • Generates many signals - can be noisy
  • Less reliable in strong trends
  • Can stay overbought/oversold for long periods
  • Best used with other confirmation

Stochastic Oscillator FAQs

Common questions about stochastic oscillator

Both measure momentum, but Stochastic compares closing price to the recent range, while RSI measures the speed of price changes. Stochastic is generally more sensitive and generates more signals.

A crossover occurs when the %K line crosses the %D line. %K crossing above %D is bullish, especially when occurring below 20. %K crossing below %D is bearish, especially when occurring above 80.

Slow Stochastic smooths the %K line, reducing false signals. Most traders prefer slow Stochastic for cleaner signals. Fast Stochastic is more responsive but generates more noise.
